Two methods are used. One is triangulation, this is pretty simple as the signal just need to be bounced off three cell towers to get an accurate location. The other is using the phone's GPS. That as you may know is just triangulation on steroids with satellites. Anyway, this is very useful when attempting to locate people who are trying to harm themselves, harder to do when searching for criminals. Many cell companies have different policies on how they work with police departments. Some require warrants, some just require signed forms. As to the city setting up question, no clue.
And to your very first question, sometimes the cell phone picks the wrong 911 agency and has to be transferred to the right agency.
